Chapter overview

A trial balance is a statement of the debit and credit balances of all ledger accounts on a particular date. If total debits equal total credits, the arithmetical accuracy of the books is broadly confirmed. However, some errors do not affect the agreement of the trial balance. Errors must be located and rectified, and a suspense account is used temporarily when the trial balance does not agree.

Trial balance

  • It lists all ledger account balances: assets, expenses and drawings usually have debit balances; liabilities, capital and revenues have credit balances.
  • It checks the arithmetical accuracy of posting and balancing and helps prepare financial statements.
  • Agreement of the trial balance does not prove that the books are free from errors.

Types of errors

  • Errors of commission: wrong amount posted, posting to the wrong side, wrong totalling or balancing.
  • Errors of omission: complete omission (transaction not recorded at all) or partial omission (one side not posted).
  • Errors of principle: violation of accounting principles, such as treating capital expenditure as revenue expenditure.
  • Compensating errors: two or more errors that cancel each other's effect.

Rectification and suspense account

  • Errors that do not affect the trial balance: complete omission, errors of principle, compensating errors, wrong amount in the book of original entry, and posting to the wrong account on the correct side.
  • If the trial balance does not agree, the difference is put in a suspense account until the errors are found.
  • Errors located before preparing the trial balance can be corrected directly; after that, rectification entries are passed, using the suspense account for one-sided errors.

Key terms

Error of principle
an error caused by violating an accounting principle, such as treating a capital item as revenue
Compensating errors
errors that cancel each other's effect on the trial balance
Suspense account
a temporary account used to put the difference in a trial balance until errors are located
Rectification
correcting errors in the books of account

Important questions with answers

What is a suspense account?2 marks

A suspense account is a temporary account opened to put the difference in the trial balance when its debit and credit totals do not agree. When the errors are located and rectified, the suspense account is closed.

Name the errors that do not affect the agreement of the trial balance.3 marks

Errors that do not affect the trial balance are errors of complete omission, errors of principle, compensating errors, errors of recording a wrong amount in the book of original entry, and errors of posting to the wrong account but on the correct side.

What is a trial balance? Explain its objectives and the different types of errors with examples.5 marks

A trial balance is a statement showing the debit and credit balances of all ledger accounts on a particular date. Its objectives are to check the arithmetical accuracy of posting and balancing, to provide a summary of ledger balances and to serve as the basis for preparing financial statements. If its two totals agree, the books are arithmetically correct, but some errors may still exist. Errors are of four types. Errors of commission occur when a transaction is recorded incorrectly, such as posting ₹500 as ₹50, posting to the wrong side, or wrong totalling; these usually affect the trial balance, except posting to the wrong account on the correct side. Errors of omission occur when a transaction is omitted completely, which does not affect the trial balance, or partially, such as posting only one side, which does. Errors of principle occur when accounting principles are violated, such as recording purchase of furniture in the purchases account; they do not affect the trial balance. Compensating errors are two or more errors that cancel each other, such as an excess debit of ₹100 in one account and an excess credit of ₹100 in another; they also do not affect the trial balance. When the trial balance does not agree, the difference is temporarily placed in a suspense account, and rectification entries are passed when the errors are found.

Quick revision

  • Trial balance checks arithmetic, not complete accuracy.
  • Errors: commission, omission, principle, compensating.
  • One-sided errors affect the trial balance.
  • Suspense account holds the difference temporarily.

Exam tips

  • For each error, ask whether one side or both sides are affected; one-sided errors use the suspense account.
  • Remember the five errors that do not affect the trial balance.
